A broken boiler, a car repair or an essential appliance can turn an ordinary month into an expensive one. A loan may spread the bill, but a manageable-looking monthly payment can hide a much larger total cost.

That means APR should not be considered in isolation.

The representative example should not be confused with a personal quotation. The terms offered to an individual applicant may differ according to their circumstances and the lender’s assessment.

Most importantly, don’t evaluate a loan simply according to how quickly funds might become available.

Compare the total borrowing commitment with other appropriate options for the amount you actually require.

See What a Lower Monthly Payment Can Hide

Consider two entirely hypothetical borrowing arrangements.

The purpose of the example is not to suggest that longer-term borrowing will always have this exact relationship. Actual costs depend on the interest rate, fees, repayment structure and terms of the particular agreement.

It demonstrates a simpler principle:

Compare what you repay altogether, not only what leaves your bank account each month.

Before accepting an offer, put the important figures next to each other.

Write down your take-home income and essential outgoings for the months when money is tightest, not simply an average month.

Include:

  • rent or mortgage payments;
  • utilities;
  • groceries;
  • transport;
  • existing debt commitments;
  • insurance;
  • school or childcare expenses; and
  • other irregular but foreseeable costs.

Then subtract the proposed repayment.

Would there still be enough room for an unexpected expense without having to borrow again?

If your income varies, use a conservative month as the test.

A payment that is affordable only when overtime is available, income is unusually high or nothing unexpected happens leaves very little financial margin.

A useful final check is to put three figures on one line:

  1. The amount you actually need
  2. The total amount you will repay
  3. The amount left in your tightest monthly budget after each repayment

Those figures bring the borrowing decision back to its practical effect on your finances.

The appropriate decision might ultimately be a different loan, a different way to pay, a smaller repair or no borrowing at all.

Speed matters when something important breaks.

But understanding the full cost matters for every month that follows.
